One of the assumptions of classical linear regression violation is multicolliearity that tends to occur in economic variables. This study used principal component analysis method as a statistical tool in overcoming multicollinearity. There are 6 independent variables is examined in this study, they are the money supply, compossite stock price index, world oil price, inflation, exchange rates, and interest rates, which the dependent variables is GDP.
Using R 2.15.1 software, obtained the condition index 53,4118 that shows multicollinearity occurrence. To eliminate the correlation among the independent variables, through principal component analysis will be formed a linear combination of the observed variables. Based on scree plot and cumulative of variance, obtained the result KU1 with the cumulative of variance 87,7%, and
KU2 with the cumulative of variance 95,75%, so the principal component regression model is Y = 468074 + 46190 KU1 - 21193 KU2.
