You may ask, then, "What can I do to invest smarter?" The answer is proper diversification. In fact, in my opinion, this market is easier to trade than the stock market.

A BRIEF HISTORY OF THE FOREX

WHY TRADE THE FOREX?

VOLUME IN THE FOREX

To take it one step further, most professional currency traders around the world focus on just three currency pairs (see Figure 2-4). The EUR/USD and the USD/JPY are probably the two most traded currency pairs.

LONDON: CAPITAL OF THE WORLD

Due to the consolidation of currencies with the development of the euro, almost 90 percent of the daily volume in the FOREX goes through these six main currency cross rates, although the largest part of all exchange rates happens through the United Kingdom, the United States, and Japan. It should come as no surprise that some of the world's most successful traders are currency traders.

ANALYZING THE FOREX

Interbank currencies represent the largest market in the world and have the strongest and most persistent price trends. The propensity for strong and sustained price trends gives interbank currency traders a profit-making advantage not available in any other market.

HOW PROFITS ARE MADE

Values ​​are determined by mathematical formulas and according to the exchange rate of the respective pair. Below is a list of the six major currency pairs with their approximate price and pip values.

CURRENCY OPTIONS INTRODUCTION

One of the many strategies available to the importer is to buy Australian dollar puts/US. The effect of buying the Australian dollar selling price is to cap the cost of imports without limiting the potential benefit if the spot rate rises.

OPTION PRICING

A call option gives the right to buy the underlying asset, and a put option gives the buyer the right to sell. Ultimately, however, option prices (premiums) must be low enough to entice potential buyers to buy and high enough to entice potential option writers to sell.

LOCK IN PROFITS

Let's say you bought a 3-month EUR/USD put option with a strike price of 1.0000 when the current market rate of EUR/USD was 0.9900. The difference between what you earned when you sold the original option and the new option premium is the amount of profit you "locked in." Given that you still have a EUR call/USD put option, you will continue to benefit from further EUR/USD appreciation.

ACCELERATE YOUR PROFITS

You still believe that the EUR/USD will rise, but you want to lock in some profits. You still believe that the EUR/USD will appreciate in value and you want to generate higher returns in a shorter period of time.

CREATING A WORKSTATION

WORKSTATION LOCATION

The place you choose should be a place with few distractions – where you can focus and feel comfortable. Trading can be very stressful at times, so your trading area should be a place where you can relax.

TRADING COMPUTER AND ACCESSORIES

You may also want to consider television accessibility at your workstation; if you have cable, that's even better. A trading journal is a daily help, but if you keep a good record of your trades, you will soon discover patterns to success. The more you learn your own success pattern, the bigger your profits will be.

INTERNET CONNECTION

You'll be spending a lot of stressful time in that chair, so make sure you get a good one, and you'll thank yourself later. Other useful accessories include a small calculator, an auto-dial phone that allows you to reach your broker quickly if you have an online problem, a whiteboard with dry-erase pens, and a notebook that can be used as a trading log.

DOWNTREND TRADING STRATEGY: SELL AT RALLY TOPS

A correction is where the position has run up quite strongly and then reversed significantly, not enough to change the overall direction of the trend, but enough to give back a large portion of your profit. So if the position goes up, say $10, and then goes back $5 before going up again, you would have had a 50 percent retracement.

SYMMETRICAL TRIANGLE

A correction can be classified as a percentage of the last move up to what it can be expected to go down. Sometimes in a downtrend or uptrend, it acts as a midpoint in a continuation of the pattern.

FUNDAMENTALS

There are several GNP deflators, but the most commonly used is the implicit deflator. The implicit deflator is calculated by dividing the current-dollar GDP figure by the constant-dollar GDP figure. Generally, a buy signal is generated when the price opens and closes above its moving average. In sideways trends or ranger markets, the moving average acts as a moving average midpoint (see Figure 8-14).

TOOLS FOR TECHNICAL ANALYSIS

BOLLINGER BANDS

Since standard deviation is a measure of volatility, bands are self-adjusting—widening during volatile markets and contracting during calmer periods. When the bands are flat and narrow, it indicates that price volatility is lower than in previous time periods.

DIRECTIONAL MOVEMENT INDEX (DMI)

A trait originating from one band tends to go all the way to the other band. This observation is useful when projecting price targets.) Bollinger bands are plotted at standard deviation levels above and below a moving average. When the bands begin to flare, this indicates increased volatility and the possible beginning of a new, strong directional or trend move.

STOCHASTIC INDICATOR

As the price of a currency pair rises, the closing price tends to average closer and closer to the extreme highs of the currency pair, and as prices fall, the closing price tends to average closer and closer to the extreme lows. This indicator tries to find a correlation between the moving closing price of a currency pair and its reversal trends.

MOVING AVERAGE CONVERGENCE/DIVERGENCE (MAC/D)

A bearish divergence occurs when the MAC/D makes new lows and the prices fail to reach those new lows. A bullish divergence occurs when the MAC/D makes new highs and the prices fail to reach those new highs.

MOMENTUM

A sign that the current trend may be coming to an end occurs when the MAC/D diverges from the currency pair.

The other interesting relationship of this sequence of numbers is that if we take the ratio of two consecutive numbers in the Fibonacci series (that is, we divide each number by the number after it in the sequence), we will go towards a certain constant value. If you also calculate ratios using alternate numbers in the Fibonacci series (that is, do the same calculation but skip over a number), the resulting ratio approaches 0.38196.

Figures 10-13 and 10-14 show how the currency pair broke through the 0.382 line; however, the 0.618 line acted as strong resistance, and the pair traded right along the edge of that resistance until it broke through. We can conclude that the 0.382 line is the first support and resistance line, and a bounce off that line indicates a continuation of the long-term trend.

CORRECTIVE WAVES

A corrective wave (a-b-c) in which the b-wave pulls back only part of wave a, and wave c moves past the end of wave a. Horizontal triangle.
